I was playing Spyro: Year Of The Dragon earlier-I'd got it off PSN-and I noticed that the gameplay lagged every so often. The music slowed down as well as the actual characters. Does anybody else have this problem and do I need to update anything?

The game is being emulated. Spyro 3 does not emulate that well.

I can play my Spyro 3 disc in my PS3 without any lagging issues. So it must be a "faulty" download.

However, almost all my other games on PS3 have been lagging recently. I find that cleaning up the PS3 by removing save files and other data I don't need slightly improves the problem.

you should do a 'Restore File System' and 'Rebuild Database', that should fix it. this can be done by the recovery menu...

Have this problem with Spyro 2 on PSN. I've read that if you turn off 'PS Upscaling' and 'Smoothing', there's less lag.

Yeah unfortunately PS1 games downloaded onto PS3's lag like hell.
